The Temptation of the “Cheap” Wholesale Price

The story begins during a negotiation with our manufacturer in Taiwan.

We sell a premium eco-friendly cork yoga mat. Our standard purchase order size was 500 units per batch. At that volume, the manufacturer charged us $20.00 per mat. To find this optimal order size, you use the classic formula:

Notice that at the EOQ of 1,000 units, our ordering cost is exactly equal to our holding cost. This is the mathematical signature of the cost-minimized point. Any other order size—whether larger or smaller—would result in a higher total annual cost.

Evaluating Bulk Quantity Discounts: The Step-by-Step Method

Once we calculated our standard EOQ of 1,000 units, Lin from the factory emailed me again. This time, they offered a bulk discount if we ordered 3,000 units at a unit cost of $19.00 instead of $20.00.

  • Annual Holding Cost: (3,000 / 2) × ($19.00 × 15%) = $4,275 (costing $2,775 more)
  • Total Option B Cost: $285,000 + $500 + $4,275 = $289,775

The Comparison

  • Option A (Standard EOQ): $303,000
  • Option B (Discount Tier): $289,775
  • Net Annual Savings: $303,000 - $289,775 = $13,225

In this specific case, accepting the bulk discount was the correct financial move.

Even though our holding costs increased from $1,500 to $4,275 due to storing larger batches, the $15,000 savings on the product purchase cost far outweighed the extra storage fees, saving us over $13,000 a year.

However, watch what happens if the supplier required a minimum order of 6,000 units for that same $19.00 price:

  • Annual Product Cost: $285,000

  • Annual Holding Cost: (6,000 / 2) × ($19.00 × 15%) = $8,550 (spiking holding costs)
  • Total Option C Cost: $285,000 + $250 + $8,550 = $293,800

If the MOQ was 6,000 units, our annual costs would rise compared to the 3,000-unit tier because storing that much excess inventory for almost five months at a time would consume too much warehouse space and lock up too much capital.


Lessons Learned & Actionable Takeaways
