Real Estate Yields vs. Cash Savings: Analyzing a Duplex Listing with a 5.98% Cap Rate

A few months ago, while browsing a local real estate listing site, I spotted a duplex in a decent neighborhood listed for $500,000.

According to the listing description: “Excellent cash flow potential. Total monthly rent is $4,000, with minor utility expenses. Perfect for a first-time investor!”

At first glance, the numbers looked incredible.

I did some quick mental math: $4,000 a month in rent is $48,000 a year. Dividing $48,000 by the $500,000 purchase price gave me a 9.6% yield.

“That blows my bank’s 3.0% high-yield savings account out of the water!” I thought. “And it’s even competitive with the historical returns of the stock market.”

Excited, I called my brother-in-law, who has owned rental properties for over a decade.

“Before you put in an offer,” he warned, “you need to calculate the actual Net Operating Income (NOI) and find the true Cap Rate. You can’t just divide gross rent by the purchase price. Properties have vacancies, property taxes, insurance, management fees, and maintenance costs. And you need to make sure you keep your mortgage costs out of the cap rate calculation.”

He was absolutely right.

I spent the next week gathering the actual operating expenses for that property.

When I reconciled the numbers, subtracting vacancy losses and actual operating expenses, the property’s annual Net Operating Income was actually $29,880.

Dividing that by the $500,000 price revealed the true Capitalization Rate:

While 5.98% was still a solid return, it was far from the 9.6% raw yield advertised by the listing.

That duplex analysis taught me a vital lesson: in real estate, Gross Rent is not what you keep. To make intelligent investments, you must master the mechanics of the Capitalization Rate.

Lesson 1: What is a Cap Rate and Why Does it Matter?

The Capitalization Rate (Cap Rate) measures a property’s expected annual rate of return, assuming the asset is purchased entirely with cash.

It is calculated using this formula:

$$\text{Cap Rate %} = \left( \frac{\text{Net Operating Income (NOI)}}{\text{Property Purchase Price}} \right) \times 100$$

The cap rate is the universal equalizer in real estate investing. Here is why it is so important:

  • Separates Asset Quality from Financing: By assuming a cash purchase, the cap rate evaluates the property’s profitability based solely on its location and operations. It prevents a “bad” property from looking good just because you got a cheap interest rate loan.
  • Simplifies Property Comparison: If you are choosing between a retail store in Chicago yielding a 5.5% cap rate and an apartment building in Ohio yielding an 8.0% cap rate, you can immediately compare their yields and evaluate if the risk in Ohio is worth the extra 2.5% return premium.
  • Determines Market Valuations: Commercial properties are valued by dividing their NOI by the average market cap rate. If a market’s average cap rate is 6%, a building generating $60,000 in NOI is valued at $1,000,000 ($60,000 ÷ 0.06).

Lesson 2: How to Calculate Net Operating Income (NOI)

To find the true cap rate, you must calculate the Net Operating Income (NOI).

This follows a strict real estate income waterfall:

1. Potential Gross Income (PGI)

The total potential annual revenue if the property is 100% occupied:

  • Monthly Rental Income: $4,000 × 12 = $48,000.00
  • Monthly Other Income (Laundry/Parking): $200 × 12 = $2,400.00
  • Potential Gross Income: $50,400.00

2. Effective Gross Income (EGI)

No property stays occupied 100% of the time. We must subtract a Vacancy and Collection Loss factor. In our market, the average vacancy rate is 5.0%:

  • Vacancy Loss: $50,400 × 5% = $2,520.00
  • Effective Gross Income (EGI): $50,400 - $2,520 = $47,880.00

3. Net Operating Income (NOI)

Next, we subtract all annual operating expenses. On our duplex, the monthly operating expenses (property taxes, hazard insurance, lawn maintenance, tenant management, repairs, and landlord water utility) average $1,500:

  • Annual Operating Expenses: $1,500 × 12 = $18,000.00
  • Net Operating Income (NOI): $47,880 - $18,000 = $29,880.00

4. Cap Rate Calculation

Now, we divide our NOI by the purchase price:

  • Cap Rate: $($29,880 \div $500,000) \times 100 = \mathbf{5.98%}$
  • Operating Expense Ratio (OER): $($18,000 \div $47,880) \times 100 = \mathbf{37.59%}$

Lesson 3: The Golden Rule of NOI (What to Exclude)

The most common mistake new investors make is subtracting their mortgage payment from the income when calculating NOI.

Mortgage interest, loan principal payments, depreciation, capital reserves, and personal income taxes are completely excluded from Operating Expenses when calculating Net Operating Income.

Why?

Because the cap rate measures the productivity of the property itself.

If Buyer A purchases the duplex with $500,000 in cash, they have zero mortgage. If Buyer B purchases the same duplex using a $400,000 mortgage at a 7.5% interest rate, their annual mortgage payment is $33,560.

If we included the mortgage payment in the expenses, Buyer B’s NOI would be negative, making the property look like a disaster!

By keeping financing costs separate, we can see that both buyers are purchasing an asset with the exact same 5.98% unlevered yield (Cap Rate).

How Buyer B chooses to leverage that yield is calculated using a different metric: Cash-on-Cash Return.


Lesson 4: Cap Rate vs. Cash-on-Cash Return

To avoid costly investment mistakes, you must understand how Cap Rate and Cash-on-Cash Return work together:

  • Cap Rate (Asset Yield): Assumes an all-cash purchase. Measures the yield of the property itself.
    • Formula: $\text{NOI} \div \text{Purchase Price}$
  • Cash-on-Cash Return (Levered Cash Yield): Factors in your mortgage and down payment. Measures the return on the actual cash out of your pocket.
    • Formula: $(\text{NOI} - \text{Mortgage Debt Service}) \div \text{Total Cash Invested}$

If you buy a property with a 6.0% cap rate using a mortgage with a 7.5% interest rate, the cost of your loan is higher than the yield of the asset. This is called negative leverage, which reduces your Cash-on-Cash return below 6.0%.

Conversely, if you buy a 6.0% cap rate property using a mortgage at a 4.5% interest rate, you have positive leverage, boosting your Cash-on-Cash return above 6.0%!


4 Strategies to Maximize Rental Cap Rates

To increase your property’s cap rate (and therefore increase its market value), implement these four management rules:

1. Reduce Vacancy Leakage

A vacant unit is the fastest way to destroy NOI. Keep lease renewals high by offering small upgrades (like a new smart thermostat or professional cleaning) instead of letting a tenant leave, which incurs costly turnaround prep and listing fees.

2. Audit and Control Utility Expenses

If utilities are included in the tenant’s rent, install low-flow showerheads, LED bulbs, and aerators to reduce water and electricity waste. Ideally, transition properties to individual tenant meters so tenants pay their own utility bills.

3. Implement Auxiliary Revenue Streams

Increase your Effective Gross Income without raising rents by introducing fee-based parking spaces, storage lockers, laundry card machines, or high-speed community Wi-Fi access.

4. Regularly Audit Property Management Fees

Property management fees can eat up 8% to 12% of gross rents. Audit your manager’s maintenance fees annually. If they are charging high markups on simple repair calls, negotiate flat rates or hire local independent contractors directly.
