1. Net Operating Income (NOI) Formula
To find NOI, we first compute Effective Gross Income (EGI) by subtracting vacancy losses from total potential rental and other income, then subtract operating expenses:

The cap rate percentage is the ratio of annualized NOI to the property's purchase price:

Suppose you buy a duplex for $500,000. It rents for $4,000/month, has $200/month other income, a 5.0% vacancy rate, and monthly operating costs (taxes, insurance, management, repairs) of $1,500.

Understanding Expenses Exclusions (Critical Rule)
One of the most common mistakes is including debt service (mortgage principal and interest payments) in the operating expenses input.
Mortgage interest payments, capital depreciation, corporate income taxes, and amortization are completely excluded from Operating Expenses when calculating Cap Rates.
This is because cap rates are designed to measure the raw unlevered yield of the asset itself, regardless of whether you pay for it with 100% cash or take out a 90% loan.
